I have only recent;y started using Google's Webmaster Tools, but from what I can tell it does hurt you if you have pages displaying a 404 error. If you hook your site up with Google's Webmaster Tools then you can see which pages are producing this error.

404 errors do affect search engine rankings but the drop is usually not sudden. If the errors appeared recently and they are just a few, then the drop in your rankings has most likely been caused by something else. However you should still have those errors resolved as quickly as possible...................

Yes, it affect search engine rankings but more that this it affect on the traffic because whenever our web page is unable to give information to user then they may get bad experience. So, it is primary thing that resolve this issue.You can accomplish redirection like 301 to a relative page and avoid bad impression on the users.
